Something like this perhaps?
<xsl:apply-templates select="xx:node-set(unescape(//item))"/>
No, xx-node-set function is for converting result tree fragment to nodeset. You need some extension function, which allows you to parse string, checkout your processor documentation or develop yourself such one.
PS. If HTML is well-formed for sure, what's the reason for it to be escaped?
