Stylus Studio telling me that named entity "é" is invalid, but
when I enter "&#233" it’s accepted. Can you please tell me why this happening?
I’m using “Windows-1252” encoding.

"é" is not a predefined named entity in XML (or XSLT); you will have to define it yourself or to reference a DTD that does if you want to use it. In alternative, you can use the numeric version, as you have already realized.

Assuming "root" is the root element of your XML document, you can add this before the <root> element:

<!DOCTYPE root [
<!ENTITY egrave "&#233;">]>

Then you can reference &egrave; in your XML.
