beware using the T word on this list:-) You can not nest tags in XML
(the content of the tag <outer> is the 5 letters "outer" not the stuff
between there and </outer>) XSL has no access to the tags in your source file.

You just want to have a template matching text nodes not element nodes
so:

remove this template   <xsl:template match="outer"> and  then have

    <xsl:template match="outer/text()">
 <xsl:value-of select="translate(.
'abcdefghijklmnopqrstuvwxyz', 'ABCDEFGHIJKLMNOPQRSTUVWXYZ')"/>
    </xsl:template>
