xsl param contains

Why not have two parameters?

Not in XSLT 1, no (you could use instance of in xpath 2).
However you are really very unlikely to need to do that.

Th exception suggests that the bad example is a Result tree fragment
rather than a string.

why not

	<xsl:template name="test">
		<xsl:param name="repl1" select="''"/>
		<xsl:param name="repl2" select="/.."/>
      <xsl:value-of select="$repl1"/>
      <xsl:apply-templates select="$repl2"/>

and just set repl1 or repl2 in you call.
