Creating an explicit hierarchy from a flat structure is one of the harder jobs to do in XSLT - it's essentially a parsing problem. It can be done, but it's not easy. My instinct, especially if you're new to XSLT, would be to tackle this one as a SAX filter written in Java. You can either use this for a one-off transformation, or you can use this as an input filter in front of your XSLT Stylesheet.
