Have you checked your spelling?

> "containes(string,searchValue)"
          ^

This works fine for me:

<xsl:template match="rdg">
	<xsl:if test="contains(@wit,$preferredWitness)">
    	<xsl:apply-templates/>
    </xsl:if>
</xsl:template>

where e.g. the wit attribute contains 'A1 C5' and the
preferredWitness variable 'A1'
