Here's another approach which may be simpler to interpret. It is also instructive for what isn't included. You'll see that there is no template to match the <p> element, yet the content of the <p> element is output. This is because the "default template" is applied. When the processor encounters an element for which it has no matching template, it simply outputs the text content of the element.
