Hi,
Stylus Studio 2007 hangs when I run a XML Diff comparison against two large XML files. The size were about 4 MB each. Is this a know issue??

No, it's not a known problem.
Is your CPU at/near 100% usage?
Can you tell us anything more about the files being compared?

My CPU utilizations was not 100%. It could work without a problem on my other applications. Looking at the Task Manager , Struzzo.exe's RAM consumption peaked at about 270 MB.

The XML files which I am comparing are basically insurance ratebooks.
Please let me know if you need more information.

Working with two XML document of the size you are describing may cause memory issues. Try in Tools > Options > XML Diff > Engine clicking the "optimize for large documents with few changes"; maybe also clicking the "optimize calculation time" button.
