Not sure what you are refering to here, but

disable-output-encoding is specified as being an optional feature of
an XSLT implementation so by definition it does not always work.

If it does work, and you get &nbsp; into the result tree then that is
non well formed XML and a fatal error unless you have also specified a
DTD that defines this entity.

&#160; is the unicode non breaking space character, so if this does not
produce a non breaking space in your application, the application is
broken.
