As Ken already commented XSLT works with teh Uniocde characters not their UTF8 representation (By the time XSLT is processing them the original file encoding is not relevant). If you use <xsl:output encoding="US-ASCII" omit-xml-declaration="yes"/> then all non ASCII characters will be output using NCR automatically.
