why ie truncates whitespace

That's required by the HTML specification: white space after tags is
always ignored in HTML.

But you said  you were doing

<xsl:output method="text" 

If you are generating a text file then as long as you tell IE that it is
text/plain not text/html it should just show the text verbatim.
